The Moving Average Convergence/Divergence indicator tracks trend momentum and potential reversals by analyzing the relationship between two exponential moving averages. It provides traders with a visual representation of price momentum, trend direction, and potential entry or exit points through the interaction of its main line, signal line, and histogram.

Usage

The Moving Average Convergence/Divergence (MACD) tool is primarily used to identify changes in the strength, direction, and duration of a trend.

  • Crossovers: A bullish signal is generated when the MACD line crosses above the signal line, while a bearish signal is generated when the MACD line crosses below the signal line.
  • Histogram Analysis: The histogram represents the distance between the MACD line and the signal line. An expanding histogram indicates increasing momentum, while a contracting histogram suggests momentum is slowing down. The color-coded bars help differentiate between increasing and decreasing momentum relative to previous bars.
  • Zero Line Crossings: When the MACD line crosses above the zero line, it indicates that the fast EMA is above the slow EMA, signaling positive momentum. Conversely, crossing below the zero line signals negative momentum.

Details

The script calculates the MACD by subtracting a 26-period Exponential Moving Average (EMA) from a 12-period EMA. A 9-period Simple Moving Average (SMA) of the MACD line is then plotted as the "signal line."

The histogram is calculated as the difference between the MACD line and the signal line. This specific implementation utilizes a color-coded histogram to provide immediate visual feedback on momentum shifts:

  • Bright Green: Positive histogram and increasing.
  • Dull Green: Positive histogram and decreasing.
  • Bright Red: Negative histogram and decreasing (more negative).
  • Dull Red: Negative histogram and increasing (less negative).

Settings

  • MACD Source: Determines the price data used for the moving average calculations (e.g., Close, Open, High, Low).
  • MACD Fast Length: Sets the period for the shorter-term exponential moving average.
  • MACD Slow Length: Sets the period for the longer-term exponential moving average.
  • MACD Signal Length: Sets the smoothing period for the signal line (SMA).

FAQ

How do I interpret the MACD colors? The colors indicate momentum direction. Bright colors signify that the trend is strengthening in its current direction (further away from the zero line), while faded colors suggest the trend is weakening or mean-reverting toward the signal line.
