L1 Volatility Quality Index (VQI)
Sep 21, 2023

The L1 Volatility Quality Index (VQI) indicator measures the quality and intensity of market volatility to help traders assess market stability and risk levels. By analyzing the relationship between the price range and the Average True Range (ATR), the tool provides a numerical value that distinguishes between productive price movement and noise, allowing for better strategy formulation and risk management.
Usage
The Usage section focuses on interpreting the VQI values to determine entry and exit points or to gauge risk.
- Histogram Analysis: The indicator is displayed as a histogram. Higher values suggest high-quality volatility, often associated with strong trending moves, while lower values suggest erratic or low-quality volatility.
- Trend Confirmation: When the VQI (histogram) is above the VQI Longterm (signal line), it indicates a period of "quality" volatility. The histogram changes color based on an internal RSI-based gradient to reflect the underlying price momentum.
- Volatility Filters: Traders can use the VQI to stay out of "noisy" markets. If the VQI is below the long-term baseline or showing very low numerical values, it may indicate a period of consolidation where trading carries higher risk due to lack of direction.
- Crossovers: A crossover of the VQI over the VQI Longterm signal line can be used as an alert for potential trend acceleration or a change in market regime.
Details
The VQI calculation is derived by dividing the price range over a specific period by the Average True Range (ATR) of that same period, then scaling it by a multiplier. This ratio highlights how much of the price movement is "true" volatility relative to the average.
The tool also incorporates an Arnaud Legoux Moving Average (ALMA) to smooth the VQI for a "Longterm" baseline (defaulted to a 377 period). Additionally, the visual color gradient is determined by a separate RSI calculation applied to an ALMA-smoothed price line, providing a secondary layer of momentum context to the volatility data.
Settings
- Period Length: Sets the lookback period used for calculating both the ATR and the price range.
- Multiplier: A scaling factor applied to the VQI calculation to adjust its sensitivity and range.
