The Moving Average Reversals tool identifies and visualizes price extensions relative to a user-defined moving average to pinpoint potential overbought or oversold reversal zones.

Usage

The Moving Average Reversals indicator is primarily used to gauge how far price has deviated from its mean. It displays a dynamic histogram that represents the percentage distance between the price (or a selected source) and the chosen moving average.

  • Identifying Extensions: As the histogram color shifts based on the distance from the mean, users can visually identify when a security is "extended." A sharp increase in histogram height often precedes a mean reversion move.
  • Historical Extremes: The tool automatically highlights the highest and lowest extension points over a 252-bar lookback period (equivalent to one trading year on daily charts). These levels serve as historical benchmarks for identifying exhaustion points.
  • Trend and Character Changes: A secondary moving average is applied to the extension data itself. When the histogram crosses this internal signal line, it can indicate a "change of character" or a shift in momentum relative to the primary trend.

Details

The script calculates the percentage difference between the price source and the moving average using the formula: ((Source / MA) - 1) * 100. This normalizes the data, making it easier to compare extensions across different price levels or assets.

The visual output utilizes a color gradient:

  • Neutral Zones: When price is near the moving average, the histogram displays the "In Range" color.
  • Extended Zones: As the distance increases, the color transitions toward the "Extended" color, providing a heatmap-style warning of potential overextension.

The 252-bar lookback for historical highs and lows provides a rolling window of extreme volatility, helping traders understand if current price action is an outlier compared to the past year of trading data.

Settings

Moving Average

  • MA Type: Selects the calculation method for the baseline (EMA, SMA, HMA, WMA, or VWMA).
  • MA Length: Sets the lookback period for the primary moving average.
  • Source To Measure Distance From: Determines which price point (Close, HL2, etc.) is used to calculate the gap from the MA.
  • Extended Color: Sets the color for the histogram when price is far from the MA.
  • In Range Color: Sets the color for the histogram when price is near the MA.

Extensions

  • Highlight Highest Extensions Up and Down: Enables background highlighting when the current distance hits a 252-bar high or low.
  • Highest Extension Down: Sets the background color for historical lows.
  • Highest Extension Up: Sets the background color for historical highs.

Moving Average of Extensions

  • Show Moving Average of Extensions: Toggles the visibility of the signal line calculated from the extension data.
  • Length: Sets the period for the signal line SMA.
  • Color: Sets the color of the signal line.
