Usage

The Usage section describes how the script can be used to identify mean-reversion entries in various market conditions. This tool is primarily used to catch the beginning of a correction or a new trend after a period of exhaustion.

  • Bullish Reversals: A "Buy" signal is generated when a bullish engulfing candle appears while the RSI is in an oversold state (default < 30). This suggests that sellers are exhausted and buyers are regaining control at a discount.
  • Bearish Reversals: A "Sell" signal is generated when a bearish engulfing candle appears while the RSI is in an overbought state (default > 70). This suggests that buyers are exhausted and sellers are beginning to drive the price down from a premium.

The indicator includes a lookback buffer for the RSI condition. If the RSI was overbought or oversold within the last three candles, a valid engulfing pattern will still trigger a signal, allowing for slight delays between momentum exhaustion and price action confirmation.

  1. Engulfing Logic: A bullish engulfing candle is defined as a candle where the current close is greater than or equal to the previous open, following a bearish candle. A bearish engulfing candle is defined as a candle where the current close is less than or equal to the previous open, following a bullish candle.
  2. Momentum Filtering: By requiring the RSI to be at extreme levels (30/70), the script filters out engulfing patterns that occur during sideways consolidation, focusing instead on those that appear at the end of extended moves.
  3. Execution: The script utilizes the ta.rsi function and basic price comparisons. Signals are plotted as triangles above or below the bars with accompanying labels for immediate visual recognition.

Settings

  • RSI Source: Determines the price data (Close, Open, High, Low, etc.) used to calculate the Relative Strength Index.
  • RSI Length: Sets the lookback period for the RSI calculation (default is 14).
  • RSI Overbought Level: The threshold above which the market is considered overextended to the upside (default is 70).
  • RSI Oversold Level: The threshold below which the market is considered overextended to the downside (default is 30).

FAQ

What happens if an engulfing pattern occurs without the RSI being at extreme levels?

If an engulfing pattern forms but the RSI is between the overbought and oversold thresholds, the indicator will not plot a signal. This is designed to reduce market noise and focus on high-probability reversals.
