The Reversal Zones indicator identifies potential market turning points by combining volatility, momentum, and trendiness metrics into a single smoothed oscillator. It aims to highlight overbought and oversold conditions where price action may be due for a reversal, helping traders spot entry and exit opportunities.

Usage

The indicator displays a smoothed line that oscillates between upper and lower boundaries. Traders can use the following visual cues to interpret market conditions:

  • Extreme Zones: When the smoothed line enters the upper region (above 60) or lower region (below 10), the market is considered overbought or oversold, respectively.
  • Reversal Shapes: Small triangles appear at the top or bottom of the indicator pane to signal specific reversal conditions based on the underlying raw data. A green triangle up indicates a potential bullish reversal, while a red triangle down indicates a potential bearish reversal.
  • Gradient Fills: The area between the oscillator and the midpoint is filled with color to provide a quick visual reference for current momentum strength and proximity to extreme zones.

Details

The script constructs its signals by calculating and averaging three distinct technical concepts:

  1. Bollinger Bands Percentile (BB Percentile): Gauges the current price position relative to recent volatility by calculating the percentile rank within the bands.
  2. Choppiness Index (CI): Measures whether the market is trending or consolidating by evaluating the efficiency of price movements.
  3. Commodity Channel Index (CCI): Captures price momentum by quantifying the relationship between the price, its moving average, and standard deviation.

By averaging these three components and applying an Exponential Moving Average (EMA) for smoothing, the indicator reduces market noise and provides a more stable representation of cyclical turning points.

Settings

CCI

  • Length: The lookback period for the Commodity Channel Index calculation.
  • Source: The price input used for the CCI calculation (default is HLC3).

Choppiness Index

  • Chop Length: The period used to determine if the market is trending or choppy.

BB Percentile

  • Length: The lookback period for the Bollinger Bands calculation.
  • Source: The price input used for the BB Percentile calculation (default is Close).
  • StdDev: The multiplier for the standard deviation, determining the width of the underlying bands.

What do the triangles represent?

While primarily a reversal tool, the gradient color and midline relationship can help identify the current trend bias; however, it is specifically optimized to find exhaustion points in price action.
