The DEMA RSI Overlay indicator blends the Double Exponential Moving Average (DEMA) with the Relative Strength Index (RSI) to provide a responsive trend-following signal directly on the price chart. This tool aims to reduce lag while identifying momentum shifts, helping traders stay aligned with market direction through smoothed signals and volatility-based filters.

Usage

The indicator can be used to identify trend transitions and potential entry or exit points based on the relationship between momentum and price action.

  • Long Signals: Generated when the RSI of the DEMA crosses above the specified threshold (default: 70) and the price is not currently overextended above the upper volatility bands. This suggests strong upward momentum with room to move.
  • Short Signals: Generated when the RSI of the DEMA falls below the specified threshold (default: 55), indicating a loss of momentum or the start of a new downtrend.
  • Trend Following: The signal line changes color based on the current trend state (bullish/bearish), providing a visual cue for market bias.
  • Volatility Analysis: Users can enable Standard Deviation Bands (1, 2, and 3 deviations) calculated from the DEMA. These bands help identify trading ranges and exhaustion points, expanding during high volatility and compressing during low volatility.

Details

This tool uses the Double Exponential Moving Average (DEMA) as the primary price source for the RSI calculation. The DEMA is designed to reduce lag by applying more weight to recent prices compared to a standard EMA. By calculating the RSI based on this more responsive average rather than raw price, the resulting oscillator inherits the smoothing properties of a moving average while remaining reactive to significant price changes.

The addition of volatility bands based on the standard deviation of the DEMA allows for a confluence-based approach. The script checks if the price is above or below specific deviation levels to filter out signals that occur during extreme overextensions, potentially reducing false breakouts.
