Volatility Contraction
Dec 24, 2021

The Volatility Contraction indicator identifies specific price action patterns where volatility narrows within a defined range, signaling potential breakout opportunities for positional traders.
Usage
The Usage section focuses on identifying periods of price consolidation. When the indicator detects a Volatility Contraction (VC) pattern, a cross shape with the label "VC" appears above the bar.
Examples of usage include:
- Positional Trading: Use the indicator on Daily, Weekly, or Monthly timeframes to find setups where price is "tightening" before a major move.
- Trend Confirmation: Look for VC signals during a pullback in an existing uptrend to identify low-risk entry points.
- Breakout Preparation: Use the signal as a warning that the market range is contracting and a volatility expansion (breakout) may be imminent.
Details
The script identifies a Volatility Contraction based on a four-bar relationship. It checks if the high of the third previous bar ($h_3$) is higher than the current high and the two preceding highs, while simultaneously checking if the low of the third previous bar ($l_3$) is lower than the current low and the two preceding lows. This logic ensures that the current price action is contained within the range established three bars ago, visually representing a "squeeze" or contraction in price range.
Settings
This script does not feature external input parameters. It relies on the fixed price action logic described below:
- High/Low Comparison: The script automatically evaluates the relationship between the current bar and the three previous bars to detect range contraction.
FAQ
How do I use the Volatility Contraction signals?
The signal appears when the current three bars are "inside" the range of the bar from three periods ago. Traders often look for a breakout above the high or below the low of the contraction zone following the signal.
