The Z Score with Signals indicator is a statistical tool designed to identify mean reversion opportunities by measuring how far price deviates from its average in terms of standard deviations. It helps traders pinpoint overextended market conditions where a return to the mean becomes statistically probable.

Usage

The indicator can be used to identify potential market reversals or "stress" points in price action. Typically, price trades within -1 and +1 standard deviations of its mean. When the Z-Score moves beyond these levels, it indicates increasing momentum or exhaustion.

  • Overbought Conditions: A high positive Z-Score (e.g., above 2.0 or 2.5) suggests the asset is significantly higher than its average, signaling a potential sell-off or mean reversion.
  • Oversold Conditions: A low negative Z-Score (e.g., below -2.0 or -2.5) suggests the asset is significantly lower than its average, signaling a potential buying opportunity.
  • Signals: The script automatically plots "Buy" and "Sell" labels when the average Z-Score reaches extreme historical levels (the highest or lowest in the lookback period), aiding in swing trading decisions.

The script calculates the Z-Score specifically by averaging the Z-Scores of both the High and Low prices. This provides a more balanced view of price range deviation compared to using only the closing price.

  • Mean: It utilizes a Simple Moving Average (SMA) of the previous 500 candles (default) to establish the baseline.
  • Deviation: It calculates the standard deviation over the same period to determine the distance from the mean.
  • Logic: By measuring the average Z-Score between high/low extremes, the tool identifies when the current price "stress" is at its peak relative to recent history.

Settings

  • Length: Sets the lookback period (default is 500) used for the SMA and Standard Deviation calculations.
  • Bull/Bear Colors: Adjusts the primary histogram colors for positive and negative Z-Score values.
  • Bearish/Bullish Highlight Colors: Sets the colors for the border when the Z-Score enters specific stress zones (e.g., between 1.5 and 2.0).
  • Very Bearish/Very Bullish Colors: Sets the colors for extreme stress zones (e.g., above 2.0 or below -2.0).

FAQ

How do I interpret the Buy and Sell signals? Signals appear when the Z-Score reaches a local extreme (highest or lowest in the defined length). These are intended to highlight exhaustion points where the probability of a reversal to the mean is increased.

What timeframes are best for this indicator? While it can be used on any timeframe from 1-minute to daily charts, it is particularly effective for 1-hour swing trading to capture significant mean reversion moves.
