The Volatility Extremes (VolEx) indicator identifies periods of extreme market volatility by applying dynamic thresholds to the traditional Average True Range (ATR) oscillator. This tool helps traders recognize when volatility has reached statistically significant highs or lows relative to historical market conditions.

Usage

The Usage of VolEx centers on identifying shifts in market activity levels. Unlike a standard ATR, which provides an absolute value, VolEx contextualizes that value within a chosen lookback period.

  • Identifying High Volatility: When the ATR line exceeds the upper dynamic threshold, it indicates an "Extremely High" volatility state. This often occurs during strong trend breakouts or climax price action.
  • Identifying Low Volatility: When the ATR line falls below the lower dynamic threshold, it indicates "Extremely Low" volatility. This typically signifies market consolidation or "the calm before the storm," often preceding a significant move.
  • Bar Coloring: The script automatically colors the price bars when volatility reaches these extremes, providing immediate visual feedback on the chart.

Note: Volatility is non-directional. A high volatility signal does not indicate whether price will move up or down, only that the magnitude of movement is increasing.

Details

The script improves upon the standard ATR by introducing dynamic thresholding. Static ATR values can be misleading as "high" volatility in one market regime might be "normal" in another. To solve this, VolEx offers two calculation methods:

  1. Percentage (Percentile): Uses linear interpolation to find the specified percentile of ATR values over the lookback period.
  2. Standard Deviation: Uses a Bollinger Band-style approach, calculating thresholds based on a Simple Moving Average (SMA) of the ATR plus or minus a set number of standard deviations.

Settings

  • Extremes Detection Parameter: Choose between '%' (Percentile) or 'St.Dev.' (Standard Deviation) for threshold calculation.
  • Lookback: The number of bars used to calculate the historical volatility context.
  • ATR Base Length: The period used for the underlying ATR calculation.
  • % Thresholds (Top/Bottom): Sets the percentile ranks for high and low volatility extremes (used when '%' is selected).
  • St.Dev. Factor: The multiplier for the standard deviation calculation (used when 'St.Dev.' is selected).
  • Volatility Colors: Customize colors for Standard, Extremely High, and Extremely Low volatility states.

FAQ

How do I interpret the colored bars? Green bars (default) signify extremely high volatility, while red bars (default) signify extremely low volatility. These signals suggest that the current market activity is outside of the normal historical range defined by your settings.

Does this indicator predict price direction? No, VolEx measures the intensity of price movement regardless of direction. It should be paired with directional indicators or price action analysis to form a complete trading strategy.
