Moving Averages

The Moving Average Directional Index (MADX) indicator provides a visual representation of trend direction and momentum strength by calculating the ratios between smoothed price averages.

Usage

The Usage section describes how the script can be used to identify market conditions and potential entry or exit points:

  • Trend Direction: A bullish trend is identified when the MADX+ (green line) is positioned above the MADX- (red line). Conversely, a bearish trend is signaled when the MADX- is above the MADX+.
  • Trend Strength: As the value of the leading MADX line increases relative to the other, it indicates a strengthening trend. Rising values suggest increasing momentum in the current direction.
  • Market Indecision: Frequent crossovers between MADX+ and MADX- within a short timeframe indicate a period of market consolidation or indecision. This behavior often precedes a significant breakout or high-volatility move.
  • Crossover Signals: A bullish crossover (MADX+ crossing above MADX-) may be interpreted as a potential buy signal, while a bearish crossover (MADX- crossing above MADX+) may be interpreted as a potential sell signal.

Details

The MADX indicator is inspired by the Average Directional Index (ADX) but utilizes Exponential Moving Averages (EMA) based on three specific price sources: High, Low, and Close. The construction involves the following calculations:

  1. Calculate the EMA of the High, Low, and Close prices based on the user-defined length.
  2. MADX+ (Bullish Component): This is calculated as the EMA of the Close divided by the EMA of the Low.
  3. MADX- (Bearish Component): This is calculated as the EMA of the High divided by the EMA of the Close.

By comparing these ratios, the script highlights whether the price is gravitating toward the upper or lower bounds of its recent average range. This logic was originally developed by @x10140.

Settings

  • Length: Determines the lookback period for the Exponential Moving Averages used in the calculation. A shorter length makes the indicator more sensitive to recent price changes, while a longer length provides a smoother, more lagged representation of the trend.

FAQ

How do I interpret a bullish crossover in MADX? A bullish crossover occurs when the MADX+ line crosses above the MADX- line, suggesting that the average closing price is strengthening relative to the average low, indicating upward momentum.

What does it mean when MADX+ and MADX- are crossing frequently? Frequent crossovers typically signify a range-bound market with no clear direction. Traders often watch these periods as they frequently lead to larger directional expansions once a clear crossover is maintained.
